Define credit appraisal and explain its importance in the context of project financing
Credit appraisal is a detailed evaluation of a credit proposal to determine the technical feasibility, economic necessity, marketing prospects, financial viability, and managerial competence required for the successful operation of a project.
In simple terms, credit appraisal is a pre-investment analysis of a project to examine whether it is (a) commercially profitable, (b) economically viable, and (c) socially desirable.
Main Objectives of Credit Appraisal
Accept or Reject Decision: To decide whether to accept or reject an investment proposal based on a comprehensive evaluation.
Project Redesign: To recommend how the project should be redesigned if it is not technically, financially, or economically sound.
Rate of Return: To ascertain the expected rate of return on investment and assess its adequacy.
Best Proposal Selection: To help select the proposal best suited from managerial, financial, technical, and socio-economic perspectives.
Importance of Credit Appraisal
From the Bank’s Viewpoint: It identifies the right borrower with an acceptable level of credit risk. It evaluates the commercial, technical, and socio-economic feasibility of the project. It ensures compliance with banking and legal requirements of the country.
From the Borrower’s Viewpoint: It confirms the overall viability of the project before committing resources. It provides suggestions to improve any shortcomings in the project plan.
From the National Viewpoint: It ensures optimum utilization of scarce national resources. It helps achieve national development objectives — employment, industrialization, and exports.
