Why is credit planning important for banks? What factors should a bank consider for effective credit planning?

Credit planning determines how credit should be granted in the future. It sets credit objectives in line with the bank’s mandate, the government’s macroeconomic priorities, and regulatory requirements. Without a sound credit plan, a bank cannot allocate its loanable funds efficiently or align its lending with national development goals.

Importance of Credit Planning

Maximization of Profit

Proper credit planning improves the utilization of loanable funds. It increases the bank’s earning capacity.

Diversification of Credit Portfolio

Credit Planning helps banks to diversify their credit portfolio. A bank should avoid excessive lending to a single sector or group of borrowers. Diversifying the credit portfolio reduces concentration risk and makes the portfolio more stable.

Ensuring Best Use of Funds

Credit planning directs available funds to productive sectors. This prevents idle funds and promotes efficient allocation of financial resources.

Regulatory Compliance

Compliance with Bangladesh Bank’s policies is an essential part of credit planning. Lending targets, exposure limits, and other regulatory requirements are considered before preparing the credit plan.

Alignment with National Priorities

Banks contribute to the country’s economic development through their lending activities. By giving priority to sectors such as agriculture, industry, and exports, credit planning supports national development goals.

Factors to Consider for Effective Credit Planning

The following factors should be considered while implementing effective credit planning.

  • Mandate of the bank.
  • Government and regulatory priorities.
  • Conditions of both the Money Market and the Capital Market.
  • Performance scenario of the homogeneous products in the market.
  • Cost of Credit (Loan pricing).
  • Risk assessment from historical data based on types of credit.
  • Collaterals accepted by the bank.
  • Tenure of the loan and repayment procedure.
  • Geographical concentration
